Applying the fundamentals of modern economics stimulation plays an crucial role in determining how long and how deep the recession. An appropriate stimulus can decrease the duration or intensity of a recession. Whether a recovery is smooth or "V" shaped, may depend on the kind of stimulus. But what is meant by "stimulus?"

If politicians are using the term "stimulus" they usually mean government spending. To an economist, stimulus could in part refer to spending, but not all spend is "stimulus."

Why isn't every spending transaction being considered to be a valid type of "stimulus?" We analyze "stimulus" by looking at its effects, for instance the magnitude of the multiplier effect (additional money resulting from initial expenditure) and the velocity effects (the amount at which money moves through the economy) and whether the impact is immediate. We also analyze whether the money is derived from existing revenues of the government, or borrowing dollars, as every one of them has different ancillary results.

However, not every "stimulus" is government spending; "stimulus" can be something else, like tax cuts. Tax cuts, as with spending are the result of the government's revenue. By avoiding revenue when tax rates are reduced, the government promotes private sector spendingthat in the right conditions can have a huge impact on the immediate future and enormous multiplier effects as well as velocity effects.

The differences in spending and their stimulation effects are crucial. What is a simple example of spending that's immediate and has a low potential for a multiplier or turn around effect? Take the assumption that you usually drink five glasses of water per day.

Suppose as a "stimulus" the government paid you to drink an additional six glasses of water today. It's a direct result to increase water production and consumption. Once the glass of drinking water has been consumed, it exists no multiplication. All the government paid for was the one glass of water, which was above normal. And to get the next glass of drink, your government has to be paid once more. If the government ceases to pay, the extra drinking stops. Because it does not encourage consumption by you and others, there's not a multiplier effect, or any velocity.
